Wow, did they tell you their docs were lost by DOS? The whole thing is odd. 
But I am glad that DOS is trying to catch up.

Good evening everyone. When is the optimal time for a third-year resident on a J-1 visa, currently in a five-year program, to apply for a J-1 waiver based on hardship? Should I consider applying during the fourth year after J1 for 5th year is approved or earlier? Also planning to do 1 year fellowship. As far as I know you can apply for J1 if there is no decision/recommendation yet.

If you are doing hardship, do it as soon as possible. You can see from this thread, the wait period at DOS alone is more than 14 months. Then USCIS also is increasing their wait times to around 1 year. If you're doing Conrad 30, that's a different story and I don't know anything about it or the process.

I will do hardship. My main concern is what happens if I get an answer in the middle of the residency year 4 or 5 and do not have time for EAD for the next year. How does this work? What if I get a not favorable recommendation, will I be able to get J1 and finish residency?

Consult a lawyer. There is nothing called a free lunch. Ask the lawyer one thing, which is more problematic, finishing the j1 while the waiver is still pending or getting the J1 waiver while the residency is not completed?
