Hi, I recently filed the initial petition and would appreciate advice on the I-134

1. Is it necessary to submit tax returns?

Furthermore, I am semi-retired only recently returning to work after taking a few years off. I have money in the bank and other liquid assets but have not worked in a few years. Is this an issue? How much cash/assets will satisfy them? How about life insurance with a large surrender value?

Yes you would need to submit tax returns. I think it depends on the consulate, but you need at least the last years tax return (some consulates ask for 3 years back). Your income needs to be 125% of the poverty guideline for 2007. If its just you and your intended you would need to make at least $17,112 a year to qualify. (If you or your fiancee have dependents, the income requirement increase increases.

It is not an issue that you have been semi-retired if your current income meets the guidelines. If not you may need a co-sponsor. Assets such as property or life-insurance are considered but not at full face value,(because it may take a while to liquidate those assets). The concern at the consular level....w/ respect to financial responsibility of the petitioner is whether he/she can support the intending immigrant (the fiancee) in the immediate future while the AOS process is happening and he/she gets permission to work.

Most consulates will ask for 1 or 3 years of income tax returns.

Income can come from sources other than employment, particularly when one is retired. In any event, for the non-immigrant K visas how assets are considered when income is deficient is an excellent question. Many people will answer by giving the immigration requirements from I-864, but those requirements do not apply to non-immigrant visas.
