I thought about the personal issue of it too, but now it is also a hostile work environment. Small office needs to have all coworkers able to work together.

There's many ways of looking at it. 

While it takes 2 to tango, the bad guy should have declined based on loyalty, and morals. And that's assuming that it was the woman that came on to him, which I doubt. 

Next, 2 guys with that kind of bad blood in the same work place can  only hinder operations.

By letting go of 1, you create a loyal employee of the other.
