If the naturlization certificate has a full first, middle and last names, is it possible to get the passport with First, middle initial and last name? Does State Dept go by whats written on the Nat.Cert or the passport app?

As I know personally to 3 cases, yes it is possible to have your middle initial instead of full middle name printed on passport. Just fill out your middle initial on passport application.

Since this question is close to the OP's question (which has been answered) I hope he won't mind me asking it here:

Does anyone know of cases where a name (be it a middle name or a second first name) is on the naturalization certificate, but left off of the passport? I'm trying to figure out if the passport folks would allow this.

For example:

Nat Cert: Alex Jason Kyle Jennings

Passport: Alex Kyle Jennings

There is at least one passport that I have ever seen does not have middle name on that, just first and last, even though their CON has full name on it. So I strongly believe that the passport folks only care about the first and last name; middle name or second first name can be let off upon your request by not filling out them into the passport application.
